Each level added to a weapon exponentially increases the damage it does and the power of its enchantments. However it's also very hard and expensive to get weapons to higher levels, and that only gets worse as the levels get higher (to avoid breaking the game.) The point of this in Oblivion would be to make lower-level weapons have renewed usability, I imagine. For example, if you really like the pirate cutlass more than a more powerful weapon, you can focus on upgrading said cutlass and using that instead. I dunno though, seems unnecessary.
